An index fund is basically just a group of investments that you can invest your money into, and then you’ll own a small percentage of the entire thing. Index funds track the entire market as a whole, rather than one specific stock. Why Invest in an Index Fund: They have very low fees. This is because indexes are very simple to put together, very simple to manage, there isn’t much overhead, and those savings get passed on to you. This is also what’s known as a PASSIVELY managed fund. You’re getting an entire portfolio of stocks that automatically gets balanced and adjusted over time, without doing any work, and you pay as low as 0.04% annually. This is the opposite of a MUTUAL FUND, which employs professional stock pickers who aim to generate market-beating performance. However, the additional overhead expense associated with this, as well as the fees incurred by buying and selling, ultimately gets passed on to you, as the investor, in the form of higher fees. And that is WITHOUT the guarantee of actually beating the market. Second Advantange: The majority of investors will get a HIGHER return long term with an index fund than they will by investing in individual stocks on their own. Several studies have suggested that over 92%-95% of portfolio managers could not out perform the market index over a 15-year period. And these figures are SO MUCH WORSE for the average individual investors. Third Advantage: Diversification. Even if you have 20 individual stocks in your portfolio, one of them dropping in price could cost you a lot of money. On the other hand, if you buy the SP500 500 index fund, your investment will depend on 500 different stocks, only three of which account for more than 2% of the entire index. This means having a few companies go down or up won’t make a huge difference in your portfolio, but you get the advantage of riding the entire market as a whole as they rise in value over time. Fourth Advantage: It’s easy. I also acknowledge that I am not a stock market expert. I cannot buy and sell stocks that will consistently beat the market long term, nor do I have an interest in spending that much time watching stock charts and reading news so I can make the proper decisions. Jack Bogle on Index Funds, Vanguard, and Investing Advice

Jack Bogle transformed the investment management industry. Over a career lasting nearly half a century, Bogle was a crusader for individual investors, working to bring the interests of asset managers in line with those of their investment clients. In 1975, Bogle founded the Vanguard Group, structuring the business as a mutual company, meaning that Vanguard is owned by the funds it manages and, as a result, the funds' investors. A year later, Bogle and Vanguard introduced the first ever index mutual fund available to the general public, aiming to track the performance of the broader market while charging the lowest fees possible. At first, many in the investment industry snickered at Vanguard's new index funds, but over time Bogle's idea took hold. While maintaining some of the lowest fees in the business, Vanguard has grown its assets under management from $1.8 billion at its founding to $5.3 trillion as of September 30, 2018, making Vanguard the second largest asset manager in the world. Despite Vanguard's incredible success, Bogle didn't become fantastically rich. Instead, Jack passed on as much savings as possible to Vanguard investors, bringing fees for his funds to razor-thin levels (and dragging the rest of the fund market with him). As a result, Bogle helped all investors get better returns on their retirement savings, drastically reducing underperformance caused by high management fees. As Bogle said in 2012, "My ideas are very simple. In investing, you get what you don't pay for." I am also a book author: Modern Value Investing book: https://amzn.to/2lvfH3t More about me and some written reports at the Sven Carlin blog: https://svencarlin.com Stock market for modern value investors Facebook Group: https://www.facebook.com/groups/modernvalueinvesting/ The predominant investment strategy is to invest in index funds which means that you own an index like the S&P 500, which is a basket of the 500 biggest businesses traded in the U.S. Owning part of the 500 best businesses in the U.S. is not a bad thing but there are a few things you should know before allocating your hard-earned money to index funds. 1) Investing in index funds is extremely risky You probably read that many, even Warren Buffett says that investing in index funds is the best way to invest. However, there are many catches that go along that statement. The first thing many forget to talk about is the risk of investing in index funds. The S&P 500 has dropped 49% in 2001 and 57% in 2009. Such huge drops are extremely indicative of what can happen. And, it will certainly happen again sometimes in the future. In both cases the S&P 500 recovered but there is absolutely no guarantee that it will do so after the next drop. For example, after the 1920s bull market, it took the S&P 500 25 years to return to the previous level. There are also many periods of more than 10 years where stock market returns haven’t really been positive. From 2000 to 2013, from 1968 to 1982, just to give a few examples. If we adjust the returns for inflation, the periods where the actual return is zero are even longer; 2000 to 2016, 1966 to 1994 and what is also staggering is that from 1927 to 1982, inflation adjusted stock market returns have been negative. There is only one way to properly invest in index funds and it is a good strategy if you can stick to it for your whole life. Only if you dollar cost average your investments into index funds, you will do fine over the very long term. Dollar cost averaging means that you invest a fixed amount every month no matter what is going on in the market. This way you invest when things go well but also when things don’t go that well, which is the key. If you look back to the above chart, those who invested in 1931, 1940, 1982, 2009 have reaped the best investing returns. As it is impossible to time the market, dollar cost averaging is the only way to properly invest in index funds. However, few have the discipline to do so over the long term. A dollar cost averaging strategy works only if you keep investing through thin. This means that it is essential to invest when there is blood in the streets. Blood in the streets means that most others are selling in panic of what might happen next and nobody wants any kind of relation with stocks. A similar situation happened in 2001 and 2009. Those who have been constantly investing in stocks during the last 10 or 20 years, month after month, did well. However, if you stop investing during a recession because you prefer to safe a bit of cash in case you get fired, then index investing should be completely avoided because extremely risky and will lead to bad returns. As simple as a dollar cost averaging strategy might solve the issue. Where did the 5.4% yearly difference go? Well, it was eaten up by fees and by the fact that most invest in stocks at the wrong time and usually sell at the wrong time too. Most investors buy high and sell low. Therefore, it is extremely important to understand that investing in index funds works only if you stick to such an investment strategy for 40 years and add money constantly, month per month and reinvest the dividends without exception. The sad part is that, very few manage to apply such a strategy through life and that is something you should really see whether you can do. If you can’t invest when the stock market is down, or even worse, have to pull your funds out of the stock market when there is a crash, index investing certainly isn’t for you. 2) Dividends are extremely low As shown in figure 3, inflation adjusted stock market returns aren’t that stellar. Over the last 90 years those have been just shy of 2% per year. The biggest benefit from investing in the stock market in the last 90 years has come from dividends. The problem is that those dividends are at historical lows now.

Things like GICs, Stocks, and Mutual Funds. We’ve also discussed some rules to keep in mind as you approach investing. As we mentioned before, our favourite investment option is one that is low risk, but provides medium to high rewards. Remember Index funds? They are a type of mutual fund that imitates certain stock indexes, hence the name. In Canada we have one main stock exchange, which is the Toronto Stock Exchange, or TSX. You can go on Wikipedia right now and look at a list of stocks that are traded on that exchange. You can’t actually buy the TSX, but some banks have created a mutual fund that is very close to holding all of the stocks listed within the TSX. There are mutual funds that mimic other exchanges like S&P500 and the NASDAQ. Because index funds represent the stock exchange, and the stock exchange’s composition doesn’t change much, index funds are what’s known as “passively traded”. On the other hand, you have mutual fund managers who are actively buying and trading stocks to get better returns. They are trying to “beat the market”. These mutual funds are “actively traded”. So with passively traded funds, the fees associated with buying index funds are much lower, usually less than 1% of total assets. Actively traded mutual funds hover around the 2% mark. Wait, 1%, 2%, of what? These fees are asset-based, meaning it’s a percentage of what you have invested. This means that if you have $10,000 invested in an index fund, you are paying $100 a year in fees. Compare that with paying $200 a year on a 2% fee mutual fund. Index funds are recommended by most billionaire investors such as Warren Buffet because through statistical data, they perform better than most mutual funds offered to you by your financial advisor, yet charge significantly less management fees. Here’s a fun fact: 96% of all professionally managed mutual funds don’t beat the stock index. That means you have a 4% chance to beat the market when you choose a mutual fund offered to you by a financial advisor. Let’s imagine you went to the casino to play blackjack. The goal of blackjack is to beat the dealer’s hand, to get as close to 21 as possible without going over. If you get two face cards right off the bat, you have 20 points, which is a great hand. However, if the idiot inside you says “hit me”, in hopes of getting an ace, you only have an 8% chance of getting one. So, think about it, you are two times more likely to get an ace in blackjack then you are to outperform an index with a mutual fund. Why would you consider putting something so important as your life savings into something with such a low chance of success? We’re not saying you’ll lose your money in mutual funds, but the index, and more specifically index funds, have been proven to perform substantially better in the long run, in both market booms and crashes. So why do banks promote mutual funds so much? Well remember that you’re paying a really high fee to hold these mutual funds, and banks are a business too. Your financial advisor becomes a salesperson when they recommend funds for you because they are being told by their manager and company to promote certain funds. So be sure to do your research, and in later videos we’ll reveal how you can ask the right questions to your financial advisor. Along with stock index funds, there are bond index funds as well. These follow the same concept in that the fund will have as many different types of bonds in it as possible.

I personally avoid index funds and ETFs (exchange traded funds). As a dividend growth investor with the goal of driving passive income (via dividend checks), these investment vehicles do not meet my needs. Today's video compares and contrasts individual dividend stocks with index funds (and ETFs). I discuss the pros and cons of each. In particular, I cover the following: * What are your investment goals? Mine involve massive amounts of cash flow that cover my living expenses so I can visit beautiful places like Hawaii more often. * Do you want to average? That's what will happen with an index fund (by definition). I don't want to be average and that's why I personally invest in individual stocks. * Individual stocks offer control, stability, the opportunity for superior results, more risk (although mitigated somewhat via diversification), lower fees, and a bit more work. * Exchange traded funds and index funds offer less control, the ability to track an index, less risk, higher fees, and less work. * Learn where index funds and ETFs may make sense. Especially retirement accounts that only offer actively managed mutual funds as the alternative. And, charities where there is a fiduciary responsibility. * Learn why I don't like index funds. I just can't see them working for anyone who wants to make a living off of dividends. * Also, I cover three key points: (1) Individual stocks allow one to optimize for dividends. (2) Individual stocks allow one to buy value (buy what's "on sale"). (3) Index funds include lower quality stocks, and lift such stocks to unfair valuations. However mutual funds have a lot of negatives and issues. They are a clunky product and difficult to follow and understand, they are not easy to buy or sell, and worst of all - they charge large management fees - usually in the range of 1% to 3%. Typically for a Mutual Fund, you work with a financial adviser to pick out "the best fund for you" - but in reality, you're picking out the best fund for them as they get a commission depending on what fund you end up making an investment in. Those high management fees are fees that they get a cut out of - so they will almost always push mutual fund products onto you even if it isn't the best investment for you. What I also don't like about Mutual Funds like I mentioned, is that when you want to buy it, it usually takes a day or two to process. Same with selling it - and in this day and age - there's no reason to go down that route at all! This is where ETF's come in to save the day - specifically VOO. ETF's provide you the same exposure (or better) than a mutual fund can, but offer much less management fees - saving you hundreds, thousands, or tens of thousands over your investment career. ETF's are able to be traded just like stocks - you can buy and sell them at any time that the market is open, and you instantly have exposure to the ETF. This ETF we're talking about today, VOO ETF, is one that Vanguard offers and is one that I believe is the best ETF for any investor because the management fee is 0.04%, it has enough liquidity that you can buy/sell at any time, and it's a simple product that tracks the S&P 500. If you believe the top 500 companies in the US will succeed and grow even bigger over the long term, there's no better investment on that bet than to go with VOO. When an investor purchases a share of an index fund, he or she is purchasing a share of a portfolio that contains the securities in an underlying index. The index fund holds the securities in the same proportion as they occur in the actual index, and when the index decreases in value, the fund's shares decrease as well, and vice versa. The only time an index buys or sells a stock is when the index itself changes (either in weighting or in composition). Index funds have ticker symbols and are traded on all major exchanges. Index funds are available for most any index. Some index funds replicate broad market indexes, and some replicate indexes that only contain securities with special characteristics, including minimum financial ratios, participation in a certain industry, geography, or other distinctions. The performance of an index fund usually does not exactly match the actual index's performance. This is because index funds charge management fees, which eat into returns, and because the fund's weighting in particular securities may not perfectly match the weighting of the securities in the actual index.
