What are Stops and Limit Orders? What are Stop Limit Orders? Which Order to Use? Stop-Loss or Stop-Limit Order? Orders: How and When to Use Them A limit sell order: how would we use a limit sell order? If we are in a long trade (have bought into a market and expect the market to rise) and the market is going higher we can set an automated limit sell order on the trading platform to sell our trade at a certain price to crystallize our profits. A limit buy order would be used when we have a short position (have sold the market expecting it to go lower) and we want to lock in profit by exiting the trade at a certain 'lower' price. We could also use a limit order to get into a position if we want to get into a position at a certain level. Let's move over to Stops. Stop Buy Order - price is going higher but we are short on the trade so we're losing money and we want to cap our loss. So what do we do? We could use a stop loss order in this case a stop buy - the buy will be higher than our price so we will lose money unfortunately. Of course we could also use stop buy orders to get into positions. Stop Sell Order - if we happen to be long and the market is going lower - we are losing money and if we want to exit the trade at some point to curb our loss we can use a stop sell order. Always work from the market conditions at the time and don't decide the stake/trade amount before working out the stop loss. If you use a tighter stop you could be simply increasing the risk as there's more likelihood that your stop would be taken out. N.B: Always work back from your stop, not the other way round. How to identify hidden risk in a trading strategy? As I'm doing this video there has been a hedge fund blow-up. I have seen thousands of trading strategies over the years and there are a handful you look at and think they are really great but on further inspection you realise they are a ticking time-bond. One strategy I saw was a mean reversion strategy; this guy had an almost 95% hit rate - he was scaling in small size as the market went against him. That position added up and became big very quickly. Of course the advantage is that he was bringing his average up so he could exit for a small profit as soon as the market reversed direction. This works until the one trade where it doesn't work. As such there was hidden risk in this strategy. There was no exit plan when the trade didn't go his way. Other failing strategies I've seen involved selling call options or trading in big size in an illiquid market. Another one I saw involved commodities that go limit up or limit down. The key is if you're trading any market; think about the worst thing that could happen. Things like time horizon, risk tolerance and overall portfolio management strategy impact which order type to chose. The simplest type of order used is the market order. A market order is a order to buy or sell a stock at the current bid/ask price. Limit buy and sell orders are essentially target prices that allow you to buy low and sell high. A limit buy order is used to set the maximum price an investor is willing to pay for a stock. A limit sell order is used to set the minimum price an investor is willing to sell their stock at. Experienced traders that are looking to get their shares at specific prices, limits are used more often than not. A more advanced order is the stop sell order, which is used to sell a stock if the price drops. This is used to minimize a loss or lock in profits. Risk can be mitigated using the proper tools, money management and sound trading practices. The most important step in risk management is controlling your losses. Know when to cut your losses on a trade. You can use a hard stop or a mental stop. A hard stop is when you set your stop loss at a certain level as you initiate your trade. A mental stop is when you set a limit to how much pressure or drawdown you will take for the trade. Figuring out where to set your stop loss is a science all to itself, but the main thing is, it has to be in a way that reasonably limits your risk on a trade and makes good sense to you. Leverage is directly attached to your profit and your risks and you need to understand exactly what leverage is and how best to use it. You could say; 'I'm going to risk X pounds on my trades (which can be variable depending on the strategy you're employing) - say GBP250. My daily risk could be say, GBP1000 and my limit risk (say, max weekly risk) GBP3000. This is a broad trading plan approach - we aren't focusing too much on profit and losses but we still need some parameters in place. That is very simple yet a precise way to limit your risk. It is defining how you are going to use your capital. Ok now we have our foundations; we have got our what, when you're going to trade, how (your trading strategy) and you've got your risk paramaters in place. Now to the checklist to go thru. Do you have a system whereby you look at past trades? What kind of breaks are you going to put in - this is particularly important if you're day trading. There are a lot of great things about trading in the forex but there are a few, easy to understand risks inherent in trading in the off-exchange or "spot" forex market. While there is little that can be done to eliminate these risks being forewarned is forearmed and can help you manage expectations. The risks I am referring to typically fall into the two categories listed below. Make sure you understand what these risks mean before you make a trade in the forex. 1. Leveraged or "Geared" Products Forex is a leveraged product. This leverage or gearing allows you to control a very large amount of currency with very little margin. This means that a very small movement in the market may result in a large loss in your account. Because forex trading is a leveraged product, it is possible to lose more than you have invested. 2. Risk Reduction Strategies May Have Limited Effect While it is generally accepted to be a good practice to use stop losses, they are not guaranteed. If market conditions prevent a stop loss or stop limit order from being executed you could be liable for those additional losses. In addition, because trading the forex is a leveraged product you may lose more that your account balance and could be responsible for those additional losses. Action Items: 1. Read the Risk Warnings Consider these risks carefully and make sure that you understand them before you start trading. Take the time to read the risk disclosures and warnings provided by your dealer. Ask your dealer if you have questions about what you have read. 2. Get Educated There is no satisfactory substitute for education. Which Type of Order Should be Used? This is the difference between losing more than you expect and keeping things under control. There are two types of stop loss orders; dependent on the broker you're using they might treat them differently (not all brokers offer these or they might call them something differently). A stop order helps to limit your loss. Stop Market Order - Stop market orders are set at a particular price. If this price level is hit, the order will be actioned and be executed as a market order. Market orders will always be executed if the market hit the price specified. As such with a market order the trader will always get out of the loss making trade. In times of high volatility, a stop loss market order may suffer some slippage and be executed at a price worse than you wanted. Stop Limit Order. - these are stop orders that utilise stop limit orders. Such orders are placed at a particular price level and if the market hits the order price, the order will be filled as a limit order. Limit orders are only filled at the order price or better. The downside is that limit orders may not always be filled. As such a stop loss limit order may not always get you out of a losing trade. When a market is moving rapidly the stop loss limit order can remain pending exposing you to bigger losses. Of course at time this can also save you money. Why would an investor ever purchase a stop order instead of a stop limit order? Stop orders are used to β€œstop” you out of a trade. Either by locking in a profit or a loss. but in either case, it is a defensive move in the market. In deciding whether to use a Stop MARKET order or a Stop LIMIT order will greatly depend on the liquidity of the stock and the volatility of the stock during the trading period. If a market trading up is looking like it will breakout to the upside, other market players will look to buy the stock when/if it breaks out. a stop MARKET order would be best in this case. If your stock is trading in a tight range but you want to enter a stop order so you won’t be disturbed while doing something else - but you have no concern of a major breakout on the upside, using a stop limit order may be fine. In this session we consider how the value at risk tools can be used in allocating, calculating and defining optimal levels for limits: Stop Loss Limits, Pre-Settlement Risk (PSR) Limits and Margin haircuts for bonds. We see how limits/ levels should change for changing market volatilities. For stop loss limits we demonstrate how to set up stop loss thresholds without hindering trading while taking into account market volatility, in particular we discuss the median likelihood trading loss threshold. We consider the value of linking Stop loss with Value at Risk particularly with regard to how a financial institution's board of directors interprets VAR results, and the credibility placed on such results. In light of this discussion we show how Stop Loss may be calibrated to the VaR threshold. For PSR limits we review the market practice of using average volatility in the calculation of counterparty/ default limits, limits for the worst case movements in the market during the pre-settlement period. We highlight the value of using a measure based on the maximum trailing volatility instead of average volatility as well as the importance of carrying out a frequent, dynamic review of the system based on the changing market environment.

It was endorsed for publication by its oversight body, the Governors and Heads of Supervision, in January 2016. The revisions focus on three key areas: FIRST: A Revised boundary. The boundary between the banking book and trading book has been revised to reduce incentives for a bank to arbitrage its regulatory capital requirements between the two regulatory books, while continuing to respect banks’ risk management practices. Stricter limits, along with capital disincentives are applied to the transfer of instruments between the banking book and trading book. SECOND: A Revised internal models approach. The enhancements to the internal models approach for market risk have the following main aims: - A more coherent and comprehensive risk capture that takes better account of β€œtail risks” and market illiquidity risk; - A more granular model approval process. Internal models are approved for use at the trading desk level; and - Constraints on the capital-reducing effects of hedging and portfolio diversification. THIRD: A Revised standardised approach. The standardised approach for market risk has been revised. This is particularly relevant for banks whose internal models are found to be inadequate in certain areas by their supervisors and, as a consequence, are not permitted to be used to determine regulatory capital requirements. A key change to the standardised approach is the greater reliance on risk sensitivities, as inputs into capital charge calculations. We need we need to use stops in our trading. But we have some options - in this video we are going to talk about a hard stop i.e. a fixed stop amount in pips or points. If we're day trading the DAX we could have a hard stop of 20 points. If we're day trading the EUR/USD we could have a hard stop of 15 pips. The advantage of this is that you always know where you are and you know approximately your maximum loss (amount at risk) in advance. The downside is that market conditions change even on a day-to-day basis. One day we could have a low range, the next day we could be shooting off the stratosphere with a subsequent retracement during the end of the day..etc The trouble with a fixed stop strategy is that you're not adjusting for volatility. And as the risk increases (i.e. volatility increases) so the stop size has to increase. Of course you can also reduce the position size.
