FRM: Why a futures price differs from a forward price

Why would the prices differ? The key difference is the daily settlement of the futures contract. The investor in a futures contract must maintain a margin account. The key issue is the correlation between the spot price and the interest rate. If the correlation (spot, interest rate) is strongly positive, an increase in the spot implies an increase in the forward/futures value (recall delta equals approximately 1.0 for both). But only the futures contract is settled daily. In this case, an increase in value implies excess margin; the excess margin can be withdrawn from the margin account and (owing to the positive correlation) invested at a higher interest rate. Here is an introduction to the Eurodollar futures contract using current quotes to illustrate: Assume we take a long position in a December 2008 Eurodollar futures contract. The quote is 97.005. That means we are "locking in" an annualized LIBOR rate of 2.995% (1100 -- 97.005). The quote of 97.005 corresponds to a contract price of $992,513 (the contract is on a par of $1 million). If the LIBOR rate declines to, say, 2.0% in December, the quote goes up to 98 (100 -- 2) and contract price goes up to $995,000. Weekly Option Tips * Trade weekly options when you are looking for a short term movement in a financial instrument Trading weekly options have many benefits. Shorter dated options will cost less than longer dated options, because there is less time value which generally drives up the price of an option. You should trade weekly options when you are looking for short term movements in a market. * Use weekly options to take advantage of volatility around an economic event or earnings release Weekly options can be specifically valuable around economic data releases or earnings releases. Because you can keep your premium to a minimum, there's probably no better way to maximize the power o leverage within the generic options arena. * Trade weekly options when you need to hedge your portfolio If you have a portfolio of stocks and options you might be able to offset some of your exposure with weekly options. You can purchase insurance or short-term protection for your stocks. The cost will be low than standard options with more than a week to expiry. Additionally, to hedge your exposure to the market you can purchase weekly puts on the major indices to offset potential losses on your portfolio. * Generate short term income by selling covered calls You can also sell covered calls on weekly's. Although the income you receive will be less than a longer term option, your waiting time until expiration will be a lot shorter. Weekly Options Specifications The Chicago Board of Options Exchange offers three different types of weekly options, along with weekly settlement data and volume/open interest information. Some of the options they offer have morning settlements while others offer PM settlement. Weekly options are traded using American-style exercise features, which make then exercisable at any point prior to the expiration date. On expiration, the buyer has the right but not the obligation to receive the underlying instrument. Liquidity on weekly options is robust, with the average weekly volume for the new weekly options increasing above 300,000 contracts by November 2010. Physical Delivery vs. Cash Settlement of Commodity Futures Contracts. Taking delivery of commodities when you've traded them on a futures exchange. Do commodity futures actually get delivered? And could I take delivery on my futures contract? When you buy a futures contract, many of them when they expire, you are expected to take delivery of those futures (markets you've traded the futures on). So if you've bought a futures contract in soybeans you may well be expected to take delivery of those soybeans. After all that's what a futures contract is - it is the right to buy a certain amount of that commodity at a certain price at some point in the future. And the counterparty of your trade has to delivery that commodity at that price at a specified time in the future (which date both the buyer and seller have ultimately agreed). Most speculators don't want delivery of the futures contract so we close the futures contract before it expires and many broker accounts will automatically do that for us unless we actually notify them otherwise. A hedger can either be a producer or consumer - if you're a producer you want to lock the price that you will get when you sell what you've produced.
